Word of the Week: Volatility

April 07, 2025

Recent government actions and economic changes converging do feel different to me this time. It is definitely an unprecedented time with so many factors at play impacting the economy and individual households. Keeping an eye on earnings, spending, and savings is crucial as these elements can significantly influence financial stability and planning. Our goal is to provide information that can be useful to you and your household.  There are no guarantees in the financial world, but being proactive and informed can help you prepare for uncertainties ahead.

What is "stagflation?"

Stagflation happens when the economy is experiencing both economic stagnation – stalling or falling output – and high inflation.  Such an unfavorable combination can be a dilemma for investors and consumers as rising prices can erode purchasing power.  It is important to not get bogged down in day-to-day numbers and market fluctuations, but to rather look at the trends with an understanding that it normally takes months, if not quarters, for a change.  The charts below are specific to the US, but this is affecting the global economy.  Remember that while economic conditions are challenging, being proactive and taking steps to manage your finances can make a significant difference. You're not alone, and many are facing these same concerns. Stay connected with trusted information sources to help guide your decisions during this period.

The chart below shows that for five rolling quarters the Consumer Price Index (CPI) is at 3.5% +- and wages are up 3.3% +-. It may not look like a big difference, but it is. To assess true economic health, it’s vital to consider real earnings, which account for inflation. In this scenario, with inflation outpacing wage growth, many workers might find it increasingly difficult to maintain their standard of living. Continued monitoring and strategic household management can help cushion against the effects of these economic changes.

The Federal Reserve's approach to managing liquidity is critical in the context of economic conditions like stagflation. When the Fed drains liquidity, it typically aims to combat high inflation by raising interest rates, which makes borrowing more expensive and can slow down spending and investment. However, during challenging economic times—especially when facing slowing growth or rising unemployment—the Fed may pivot to hold liquidity levels steady or even inject liquidity back into the system.

In the current economic climate, the $GOLD:$USD ratio (chart below) indicates that gold has been a more reliable asset compared to the US dollar, reflecting its historical role as a safe haven during periods of uncertainty. When inflation is high and economic growth is sluggish, investors often turn to gold as a means of preserving their wealth.

Additionally, with the Federal Reserve's shift in liquidity management—moving from draining liquidity to a more neutral stance with a slight bias toward adding liquidity—there may be further implications for both the currency and precious metals. This management can influence interest rates, consumer spending, and investment behaviors, making it essential to monitor these changes closely.  (This is for informational purposes and not a buy or sell recommendation)

The S&P 500 chart below shows recent corrections. Understanding these corrections in the broader context of economic stagnation and inflation can impact investment strategies.

Economic growth remains a significant concern, with major brokerage firms revising their Gross National Product (GDP) estimates downwards. Recent projections from the Atlanta Federal Reserve indicate a contraction of well under -3%. This not only reflects challenges in the economy but also raises questions about future growth prospects.

The overall stormy economic environment is marked by inflationary pressures, cautious liquidity management by the Federal Reserve, a strong performance by gold, stock market volatility, and declining GDP growth estimates. This creates a complex landscape for consumers, investors, and policymakers alike.  It's important for individuals and households to remain vigilant about their finances, looking closely at their earning, spending, and savings strategies.  As economic conditions evolve, staying informed and adaptable will be crucial for managing personal financial health.
